Cash Flow Forecasting
Syllabus 5.3.1 | Strategic Liquidity Management
The Core Truth: Cash flow forecasting identifies future shortages BEFORE they destroy the business, allowing strategic intervention through overdraft arrangements or operational adjustments.
The Formula Chain
Step 1: Calculate Net Cash Flow
This shows whether you gained or lost cash this period.
Step 2: Calculate Closing Balance
This shows how much cash you actually have at period end.
Step 3: The Critical Link
⚠️ STRATEGIC INSIGHT: If you fail Month 1, you ruin Month 2. Cash flow problems cascade forward.
Interactive Forecast Demo
| Total Inflows | $100 |
| Total Outflows | ($120) |
| Net Cash Flow | $-20 |
| Opening Balance | $10 |
| Closing Balance | $-10 |
OVERDRAFT NEEDED!
Negative closing balance means you cannot pay bills. Arrange overdraft facility immediately.
The Cascade Effect
Watch how this month's closing balance becomes next month's opening balance:
MONTH 1
Closing Balance
$-10
MONTH 2
Opening Balance
$-10
⚠️ STRATEGIC LESSON: A negative closing balance in Month 1 means Month 2 starts in the red. The problem compounds. This is why forecasting is critical—it reveals cascading failures BEFORE they occur.
The "Fix It" Challenge
Your forecast shows a crisis. Month 2 will end with negative balance. Choose strategic interventions to fix the cash flow before it destroys the business.
JANUARY
| Inflows | $8,000 |
| Outflows | ($13,000) |
| Net Cash Flow | $-5,000 |
| Opening Balance | $2,000 |
| Closing Balance | $-3,000 |
FEBRUARY
| Inflows | $9,000 |
| Outflows | ($10,000) |
| Net Cash Flow | $-1,000 |
| Opening Balance From Jan Closing | $-3,000 |
| Closing Balance | $-4,000 |
Strategic Methods to Improve Cash Flow
Increase Inflows
Discount Prices (Sell Faster)
Reduce prices to clear inventory quickly. Short-term profit sacrifice for immediate cash injection.
Chase Debtors Aggressively
Phone calls, payment reminders, earlier payment terms. Convert receivables to cash faster.
Sell Unused Assets
Convert machinery, vehicles, property to immediate cash. One-time boost but reduces operational capacity.
Arrange Overdraft Facility
Bank agreement to borrow short-term when needed. Provides safety net for temporary shortages.
Reduce Outflows
Delay Supplier Payments
Negotiate longer payment terms (30 to 60 days). Risk: damages supplier relationships and future credit terms.
Cut Operational Costs
Reduce spending on marketing, utilities, supplies. Immediate savings but may reduce competitiveness.
Lease Instead of Buy
Spread large equipment costs over time through monthly lease payments instead of lump-sum purchase.
Postpone Capital Investment
Delay expansion plans, new machinery, facility upgrades. Preserves cash but slows growth.
⚖️ EVALUATION POINT: Every method has trade-offs. Chasing debtors too aggressively damages customer relationships. Delaying supplier payments risks losing credit terms. The "best" method depends on context—industry norms, supplier power, customer loyalty, and urgency of the shortage.
