Income & Promotional Elasticity: The Strategic Revenue Levers
Topic 8.1.1B | Understanding how economic cycles and marketing ROI drive demand
The Theory Deck
Income Elasticity of Demand (YED)
Formula: % Change in Quantity Demanded ÷ % Change in Income
Normal Goods (YED +ve): Income ↑ → Demand ↑ (e.g., Cars, Dining Out)
Luxury Goods (YED > 1): Income ↑ → Demand BOOMS (e.g., Designer Fashion, Sports Cars)
Inferior Goods (YED -ve): Income ↑ → Demand ↓ (e.g., Value Brands, Bus Tickets)
Promotional Elasticity
Formula: % Change in Quantity Demanded ÷ % Change in Promotional Spend
Measures Return on Investment (ROI) of advertising campaigns. Elasticity > 1 means revenue gains exceed ad costs.
📉 Simulation 1: The Recession Shock
Economic downturn hits. Consumer income drops 10%. Watch how different product categories react.
Product A: Premium Steak
Normal/Luxury Good
Sales Volume1000 units
Product B: Canned Spam
Inferior Good
Sales Volume500 units
📊 Simulation 2: Marketing ROI Calculator
Budget: $1,000. Two campaigns compete for your investment. Which delivers superior returns?
🏷️ Activity 3: The Goods Classifier
Sort products by their Income Elasticity behavior. Drag goods into the correct category.
Available Goods:
Luxury (YED > 1)
Income ↑ → Demand BOOMS
Normal (YED 0-1)
Income ↑ → Demand ↑
Inferior (YED < 0)
Income ↑ → Demand ↓
Strategic Takeaways
Portfolio Diversification:
Firms selling luxury goods suffer in recessions. Smart businesses balance portfolios with recession-resistant inferior/normal goods to stabilize cash flows during economic downturns.
Marketing Efficiency:
Promotional elasticity reveals advertising ROI. Only scale campaigns with elasticity > 1. Inelastic campaigns destroy shareholder value through wasteful spending.
Economic Forecasting:
YED data predicts demand shifts. If GDP forecasts signal recession, increase production of inferior goods and cut luxury inventory before competitors react.
